Can't seem to find it after the update and other users have also reported the same. Why was it removed?
Or does this mean that there's no need since by default, the Z5 already has a hardware stabilization mechanism (closed-loop actuator) in place?

In the new user interface of the camera application there is no option for image stabiliser for photos. Instead, the image stabiliser is always on.
I suffer the same.

If it is always on, does this mean it is a hardware image stabilization already? Because if not, and it is still only software for photos, I'm not sure I'd like the software always upping my ISOs to stabilize the image..

Z5 uses Electronic Image Stabilization (EIS). Another user gave us feedback about adding an option for it in the new UI and we have forwarded this feedback internally but i'm afraid i can't say if this is something that will be added in the future.
